Based on monthly local search of 1600 of exact match phrase I built my site. Got my exact match domain. I used to rank on 1st or 2nd page of google search.
This position dropped to 8th or 12th page after 2-3 months. Traffic dropped from 200 visitors per month to 50.
On realizing this & while trying to find reasons, I learned that google trends is showing very less search volume data saying they do not have enough search volume to show graphs.
This is contradicting with keyword tool results.
can anybody throw more light on this ? Isn't it strange ?
One of these is not reliable.. which one ? google keyword tool or trends ? or both?

Yes, definitely Google KWT and Google Trends will provide you different results because they have different "bases" and "formulas" used.
Google Keyword Tool makes an "estimate" of the average search volume in Google "per keyword". The data/numbers you see here are considered raw data as compared to Google Trends.
Google Trends on the other hand, compares phrases per phrases and phrases of keywords. Then compares these keywords and takes the highest keyword over a given set of time.
And so this is the reason why when you entered a keyword in trends and then added the second and third keyword, the first keyword seemed lower than keyword 2 and 3. This value doesn't mean that keyword 1 is lower in search volume but it is just smaller in value when compared to K2 and K3.
Google trends is a good tool if you want to know a keyword's popularity over time and then compares this to other keywords. But if you just want to rank for searches, I suggest you stick with the data that Google Keyword Tool provides.
